Tax harvesting for mutual fund investors: is it magic?
#TaxHarvesting for #MutualFund Investors!
As the financial year-end approaches, many #finfluencers will flood your feed, pitching Tax Harvesting as a "smart" way to save money. But is it as magical as they claim? Let’s dive deeper.
The Benefit!
Long-term capital gains (#LTCG) up to ₹1.25 lakh are tax-free. Sell MFs with gains up to this limit, book profits, and reinvest the same amount. The benefit? Max potential tax savings of ₹15,625, given12.5% LTCG tax rate.
Let's try to understand the #Costs & #Risks, they happily ignore!
- Market Timing Risk
Not everyone would have funds in their savings account to buy the redeemed MF again on the same day. Selling and the time taken to get the funds credited will take 2-3 days. If the market moves up during this period, you might end up buying at a higher NAV, reducing your overall profits.
If the market falls, you may benefit, but why take the unnecessary risk?
- #Tax Filing Complexity & Compliance Costs
Even one equity sale transaction means shifting from ITR-1 (simple) to ITR-2 (complex). Many struggle with ITR1 itself, with #ITR-2 most would end up paying a CA ₹2,000–₹5,000, wiping out a large amount of 'savings'.
- Trading Costs & Hidden Expenses
Securities Transaction Tax (STT), Exit load (yes a few still charge even after holding the fund for more than 1 year), there could be some fees associated with the platform that would provide the calculation to find the exact units sold to be within the limits!
When does Tax Harvesting make sense?
- If you already need to file ITR-2 due to other transactions, income over ₹50 lakhs
- If relatively small holdings selling can achieve the goal of achieving ₹1.25 lakhs capital gains, thereby minimizing the market timing risk
- If you’re rebalancing your portfolio as per your asset allocation
Tax Harvesting is not a free lunch. The risks, costs, and reinvestment hurdles could wipe out or even exceed your savings. Do your own due diligence before blindly following the hype!
